A 1031 exchange is a tax-deferred exchange of properties. A property owner relinquishes one property (or several, depending on the transaction) and takes ownership of one or more replacement properties of like kind. For the purposes of a 1031 real estate exchange, investment properties in the US are generally considered to be of like kind, although they may be of different types. For example, the exchange of an apartment building for an office building is considered to be a like-kind exchange. Personal residences may not be exchanged. Federal and state capital gains taxes that would normally be due upon the sale of the relinquished property are deferred under a 1031 exchange, although the exchange is not tax-free. At the time when the new property is sold, capital gains taxes will apply (unless another 1031 exchange is performed). One of the purposes of using this tax-deferral strategy is to preserve the value of one's assets until such time as it may be more favorable to pay the taxes on any gains. Investors can also effectively leverage their investments by putting the money that would have gone into taxes into re-investment.
